Exploring the Rise of Stablecoins: A 2024 Perspective

Stablecoins have experienced remarkable growth, particularly in 2021. The market caps for fiat-backed, Collateral Debt Position (CDP), and algorithmic stablecoins demonstrated substantial double-digit increases over consecutive quarters.

For those unfamiliar, a stablecoin is a digital token pegged to an underlying asset, designed to tackle the volatility associated with traditional cryptocurrencies. They not only address the issue of price instability but also serve as a widely accepted medium of exchange across numerous platforms.

Due to their versatility, the trading volumes of stablecoins frequently surpass those of Bitcoin and Ethereum. In fact, USDC has become the most borrowed asset in decentralized finance, being borrowed 27 times more than Ethereum on platforms like Aave. Additionally, many major trading pairs on both centralized and decentralized exchanges are denominated in stablecoins. Their reliable, secure, and scalable characteristics effectively bridge traditional finance and the world of digital assets.

This growth has significantly fueled the rise of Decentralized Finance (DeFi). The design of stablecoins aims to strike a balance among three critical factors: decentralization, stability, and efficiency. Achieving optimal performance in all three areas poses challenges, as enhancing one often leads to a decline in another. Presently, stablecoin designs generally fall into three main categories.

Section 1.1: Types of Stablecoins

  1. Fiat-backed Stablecoins: This is the oldest and most straightforward type. The leading stablecoins, such as Tether (USDT) and USDC, are backed by traditional banks that hold cash or cash equivalents to support the issued stablecoins.
  2. Collateral Debt Position (CDP) Stablecoins: These stablecoins are typically issued by decentralized protocols. They accept collateral to issue stablecoin debt, ensuring that the collateral backing is often greater than the stablecoin debt to mitigate price fluctuations.
  3. Algorithmic Stablecoins: As the newest innovation, algorithmic stablecoins have the broadest range of applications. They utilize a blend of game-theoretic and mechanistic strategies to maintain token stability. These stablecoins are regarded as superior, particularly in DeFi, as they do not rely on a centralized entity like fiat-backed options nor require over-collateralization as seen with CDPs. Notable examples of algorithmic stablecoins include UST, FRAX, and FEI.
Stablecoin Growth Overview

According to Messari's recent report, the market cap for algorithmic stablecoins skyrocketed by 260% in Q4 2021, significantly outpacing the growth of fiat and CDP-based stablecoins, which rose by 18% and 87%, respectively. If this trend continues, algorithmic stablecoins are poised to surpass collateralized debt stablecoins, becoming the second-largest segment of stablecoins by Q1 2022.

Overall, the combined market cap for stablecoins witnessed a remarkable increase from $61 billion to $164 billion in 2021—a staggering growth of 169%. While CDP and algorithmic stablecoins have made substantial advancements, the supply of fiat stablecoins currently remains about ten times greater than that of both CDP and algorithmic stablecoins.

Nevertheless, this disparity presents a significant market opportunity for the two less dominant categories to gain ground, particularly as the efficient scalability of algorithmic stablecoins comes to the forefront this year. At the time of this writing, the total market cap of stablecoins stands at $179.6 billion.
